UK political uncertainty has returned as speculation mounts over Prime Minister Keir Starmer's future as Labour leader, with J.P. Morgan analysts suggesting any potential leadership challenge is more likely after local elections rather than immediately. Recent events have triggered senior resignations related to the appointment of former US ambassador Peter Mandelson, along with limited calls from within Labour for Starmer to resign.

Several factors suggest a leadership contest may still be about three months away. An investigation is underway regarding Mandelson's appointment, which could affect potential candidates. The Labour Party must also focus on the upcoming Gorton and Denton by-election on February 26 and local elections in May, as well as a slimmed-down Budget due on March 3. Cabinet has given its backing to the Prime Minister, which analysts believe will likely lower tensions for now.

Any leadership change would ultimately bring fiscal changes, potentially including higher public spending. However, given market sensitivity following previous fiscal events, this might be delivered through higher taxes rather than changing fiscal rules. One objective that might appeal to candidates is canceling the real terms cuts to non-ring-fenced spending currently scheduled for 2029/30 and 2030/31. According to the Office for Budget Responsibility, spending would need to be £21 billion higher in 2030/31 (0.6% of GDP) to prevent a contraction.
