Russell 2000 Outperformance: A Temporary Trade?

U.S. small-cap stocks have surged at the start of 2026, with the Russell 2000 up nearly 8% year-to-date, sharply outperforming the S&P 500. Wolfe Research analysts, led by Chris Senyek, attribute this strength to technical factors like seasonal flows and tax-loss selling reversals, alongside hopes for easier monetary policy and fiscal stimulus.

However, the firm views the rally as a short-term trade rather than a structural shift. Wolfe is skeptical that fundamental earnings momentum for small caps will sustain, noting profit growth and revisions still favor large-cap companies, particularly in Technology and Communication Services. Valuation gaps remain wide, reflecting differences in sector mix and growth visibility.

Analysts advise selling the rally in small caps and sticking with large-cap leadership into 2026. They believe the trade will fade as tax-related flows dissipate and earnings season confirms that fundamentals, including EPS revisions, are strongest for large caps. The firm sees the U.S. economy's upside driven by high-end consumer spending and AI investment, not a broad manufacturing rebound.
